I have a country taxonomy (with "states" as a taxonomy under the United States"). I have a custom taxonomy field "city" that I want to setup in a gravity form and "Save to Taxonomy" -- to the country taxonomy. It won't let me do this because the country taxonomy is hierarchical. I'm pretty sure that the taxonomy needs to be hierarchical to work -- and can't figure out why I cannot do this.

Are you using a 3rd party add-on to save to a taxonomy? If so, you will need to contact their support. If not, please post your code at pastebin.com or pastie.org and we'll take a look for you. Saving to taxonomies, hierarchical or not, is not a feature of Gravity Forms.
